Korean Subcontracting Act (하도급법) Compliance for Foreign Principal Companies
South Korea's Act on Fair Transactions in Subcontracting (하도급거래 공정화에 관한 법률, commonly called the Subcontracting Act or 하도급법) is one of the most stringent supply-chain protection statutes in Asia. Enacted in 1984 and repeatedly strengthened — most recently through 2022 and 2024 amendments — the Act governs every relationship in which a larger business (the 원사업자, or "principal contractor") outsources manufacturing, construction, repair, or service work to a smaller subcontractor (the 수급사업자). Foreign companies operating in Korea, whether as manufacturers, technology companies, or retailers, frequently act as principal contractors and can face significant Korea Fair Trade Commission (KFTC) enforcement exposure if they are unfamiliar with this law.
This guide explains the scope, key obligations, penalties, and compliance best practices under the Subcontracting Act, with particular focus on the concerns most relevant to foreign-invested companies operating supply chains or vendor networks in Korea.
1. Scope of the Subcontracting Act
The Act applies when a principal contractor (원사업자) delegates to a subcontractor (수급사업자) the whole or part of a business received from another party (or for its own needs) through a written subcontracting agreement. The law covers four main transaction types:
- Manufacturing subcontracting (제조위탁): outsourcing production of goods, components, or semi-finished products.
- Construction subcontracting (건설위탁): delegating construction or civil works.
- Repair subcontracting (수리위탁): outsourcing repair and maintenance.
- Service subcontracting (용역위탁): outsourcing service-type work including IT development, design, logistics, and cleaning services.
The Act applies regardless of the nationality of the principal contractor. A foreign company registered or operating in Korea is fully subject to these obligations. Even a foreign parent company directing a Korean subsidiary's procurement practices may face indirect exposure.
Size Thresholds
The Act generally applies when the principal contractor is larger than the subcontractor in terms of capital or sales. Since 2022, the KFTC has lowered some thresholds and extended coverage to more service categories, meaning that even mid-sized foreign companies with Korean vendor networks may be covered.
2. Core Obligations of Principal Contractors
2.1 Written Subcontracting Agreement (서면 교부)
At the time of placing an order, the principal contractor must issue a written (or electronic) agreement specifying: the type and quantity of goods or services ordered; unit price and total consideration; payment method and schedule; delivery or completion date; and the inspection standard. Failure to issue proper written documentation is itself a violation subject to corrective orders and surcharges.
2.2 Payment Obligations and Deadlines
This is the area that generates the most KFTC enforcement actions. The Act mandates:
- Cash payment within 60 days of the date of acceptance of the goods or services.
- If payment is made by promissory note (어음), the maturity date must not exceed 60 days from the delivery/acceptance date (reduced from 120 days in 2021).
- Late payment interest at the rate prescribed by the KFTC (currently 12% per annum) applies automatically when payment is delayed.
- Delay in payment is a strict-liability violation — the principal contractor cannot use "force majeure" or cash-flow difficulties as a defense.
2.3 Prohibition on Unjust Price Reductions
Once a unit price is agreed, the principal contractor may not unilaterally reduce it during the contract period. Price reductions must be negotiated in good faith. Imposing retroactive price cuts or making price reductions a condition for receiving future orders is explicitly prohibited.
2.4 Prohibition on Return of Goods (부당반품 금지)
Returning goods already accepted without a legitimate quality defect reason is prohibited. Principal contractors may not use returns as an informal mechanism to shift inventory risk back to the subcontractor.
2.5 Prohibition on Obtaining Subcontractor's Technical Data
Since the 2013 and 2018 amendments, the Act has strict rules protecting subcontractors' technical data (기술자료). Principal contractors are prohibited from:
- Demanding the subcontractor's proprietary technical information without legitimate reason.
- Using or disclosing such technical data for their own benefit or to benefit third parties.
- Threatening to terminate the relationship to coerce disclosure.
This provision is critically important for foreign technology companies that may be tempted to require full technical documentation from Korean component suppliers.
2.6 Prohibition on Coercing Economic Benefits
Principal contractors are prohibited from requiring subcontractors to make donations, provide free labor, participate in cost-sharing programs, or purchase products from the principal contractor as a condition of doing business.
2.7 Obligation to Pay for Design Changes (설계변경 보상)
In construction and manufacturing contexts, when the principal contractor changes specifications or scope, the corresponding increase in cost must be paid to the subcontractor. Failure to adjust the subcontracting price proportionally is a violation.
3. KFTC Enforcement and Penalties
The KFTC actively enforces the Subcontracting Act through:
- Investigations triggered by subcontractor complaints or KFTC's own market monitoring.
- Corrective orders (시정명령): requiring the principal contractor to pay outstanding amounts, restore improperly returned goods, or cease prohibited conduct.
- Surcharges (과징금): calculated as a percentage of the improperly withheld payment or the illegal benefit obtained. In 2023, the KFTC imposed surcharges totaling KRW 240 billion across various industries.
- Criminal referral (고발): for serious violations, the KFTC may refer the matter for criminal prosecution, which can result in fines up to KRW 1.5 billion and imprisonment of responsible executives.
- Public disclosure (명단 공표): the KFTC may publicly disclose the names of companies sanctioned for repeat violations — a significant reputational risk for foreign companies with Korean operations.
4. Special Issues for Foreign-Invested Companies
4.1 Global Procurement Policies vs. Korean Law
Many foreign multinationals apply global standard-vendor contracts with payment terms of 90–120 days. These terms violate the Korean Subcontracting Act's 60-day payment deadline. Multinationals must adapt their procurement terms for Korean subcontractors even if their global policy differs.
4.2 Technology Transfer Arrangements
Foreign companies often require Korean contract manufacturers to adopt their proprietary processes or share technical data bidirectionally. Carefully structured non-disclosure agreements and technology transfer agreements are necessary to comply with the Act's technical data protection provisions while protecting the foreign company's own IP.
4.3 Renegotiation During Cost Increases
During inflationary periods (such as 2022–2023), Korean subcontractors frequently invoked the Subcontracting Act's provisions on price adjustment. Foreign principal contractors that refused to discuss price adjustments faced KFTC complaints. Having clear escalation clauses in contracts and responsive negotiation processes is essential.
4.4 Compliance Programs
The KFTC operates a Subcontracting Compliance Program (CP) that reduces fines for companies with certified compliance programs. Foreign companies are encouraged to establish internal subcontracting compliance policies, designate a compliance officer, conduct regular training, and register their CP with the KFTC.
5. Practical Compliance Checklist for Foreign Principal Contractors
- Audit all existing Korean subcontracting agreements for payment terms — verify the 60-day rule is met.
- Ensure all new orders are accompanied by a written (or electronic) subcontracting agreement before work commences.
- Review your vendor contracts for provisions that could constitute unjust price reductions, prohibited returns, or coercive demands.
- Establish a clear internal procedure for handling price adjustment requests from subcontractors.
- Train procurement staff in Korea on Subcontracting Act requirements — particularly regarding technical data requests.
- Consult Korean legal counsel before implementing any global procurement policy changes that might affect Korean subcontractors.
- Consider applying for KFTC Compliance Program certification to reduce penalty exposure.
Frequently Asked Questions (FAQ)
Q1: Does the Korean Subcontracting Act apply to foreign companies that only have a liaison office in Korea?
Generally, the Act's full obligations apply to registered Korean entities. However, if a liaison office effectively directs subcontracting relationships in Korea — even informally — the KFTC may treat the broader Korean-connected operations as subject to the Act. Foreign companies should consult counsel if their Korean presence is limited but their procurement activities are substantial.
Q2: What is the maximum fine a foreign company could face for Subcontracting Act violations?
Surcharges can reach up to two times the amount of the improperly withheld payment or the illegal benefit received, subject to a ceiling under KFTC guidelines. In addition, criminal fines of up to KRW 1.5 billion per violation may apply. In 2023, some individual enforcement actions against conglomerates exceeded KRW 50 billion in total sanctions.
Q3: Can a subcontractor waive its rights under the Subcontracting Act by contract?
No. The Act is mandatory law (강행규정). Contractual provisions purporting to waive subcontractor rights under the Act — such as agreeing to payment terms longer than 60 days or waiving the right to late interest — are void and unenforceable.
Q4: How does the Act interact with Korea's standard civil contract law?
The Subcontracting Act is a lex specialis (특별법) that takes precedence over the general Civil Code and Commercial Code in subcontracting relationships. Even if the general civil law would allow a longer payment period or permit other conduct, the Subcontracting Act's stricter rules prevail.
Q5: We are a foreign company that manufactures in Korea using a Korean EMS (Electronics Manufacturing Services) provider. Are we covered?
Yes. Manufacturing outsourcing is the Act's primary application. The specific size thresholds must be checked (comparing your company's capital/sales to those of the EMS provider), but in most cases, a foreign multinational using a Korean contract manufacturer will be classified as the "principal contractor" subject to the Act's full obligations.
Q6: What happens if a subcontractor reports our company to the KFTC?
The KFTC will open an investigation, typically requesting documents and interviewing witnesses. The investigation period can last 6–18 months. During this period, it is critical to have Korean legal counsel manage communications with the KFTC, ensure document preservation, and prepare a substantive defense or negotiated settlement.
Q7: Is there a private right of action for subcontractors in addition to KFTC enforcement?
Yes. Subcontractors may also file civil suits for damages in addition to KFTC complaints. Courts have awarded compensatory damages for withheld payments, improperly returned goods, and technical data misappropriation. Class-action-style consolidated claims by multiple subcontractors are increasingly common in Korean courts.
